When trying to: update-initramfs -k all -c
I get error: "update-initramfs is disabled since running on a live CD"

What is wrong?

While still chrooted, use:

update-initramfs.distrib -c -k all

Hey __arc__, have you been editing your original post in this thread as it has progressed? Have the mistakes been removed from the original post? Because I'm thinking I'll try this when BT4 Final comes out.

I've been working on an installer script for this, couple of snags here and there, but once I get it done in the next day or so I'll post it for anyone who wants to use it.
